An Equated Monthly Installment (EMI) represents an equal monthly payment made to a lender that gradually retires both the original borrowed principal and the accrued interest over time.
Annual Interest Rate (APR) vs. Monthly Interest Rate
Lenders across various financial sectors quote interest rates using two common conventions:

Annual Percentage Rate (APR / % p.a.): The annual interest rate represents the total nominal interest charged over a 12-month period (e.g., 8.2% or 12.0% per year). Commercial mortgages, car loans, and student loans are almost universally quoted as an annual rate. To determine the monthly compounding rate, the annual rate is divided by 12:
Monthly Rate (r) = Annual Rate รท 12. - Monthly Interest Rate (% p.m.): Credit cards, micro-credit lenders, and installment financing companies frequently quote interest as a monthly percentage (e.g., 1.0% to 2.5% per month). While a 2% monthly rate may sound small, it translates to an annual rate of 24% APR (2% ร 12 months) before accounting for compounding effects. The Reducing-Balance Method vs. Flat Interest Rate
It is critical to distinguish between reducing-balance loans and flat-rate loans:
- Reducing-Balance Method (Standard Banking): Interest is calculated every month only on the remaining outstanding principal balance. As you pay off principal each month, the interest charge diminishes, which saves you significant money over the loan's life.
- Flat-Rate Method: Interest is calculated on the entire original principal amount throughout the full tenure, regardless of how much you have already repaid. A flat rate of 8% can actually be equivalent to an effective reducing rate of over 14% to 15%.
